How does a refund affect my inventory counts?

When processing a refund, there is a checkbox labelled Return all items to inventory, which determines if inventory will be added back for the refund order. When checked, the inventory will be added back to the Available for Sale inventory count.

Once the refund is processed, you can update the shipping status for the original order to No Fulfillment Required. This update will decrease the Allocated inventory count.
